So I leveled up my pets with battle and now the battles pets are high level too. But I can't level up my new pets anymore, they keep losing battles!

The pets on the arena can have up to 5 levels difference with the pet which your are entering for Battles.Most likely the other users are trying to enter their high-level pets too. Genetics and battle tactics balance the differences even for a wider level range, though we decided not to make it bigger. You can try levelling up your pets by exploring islands too.
